My S-38 (first version with separate BFO) has the same problem with strong
signals.  Years ago, I had a similar S-38 and the BFO worked just fine.  I'm
quite interested in finding the solution is to this problem.   The Filter
capacitor common negative connects to the chassis on the first version of
the S-38.  The chassis is electrically isolated from the cabinet in this
version.  There is a .25mfd capacitor from the power switch to the cabinet.
