As a former owner of first a 32S-1 and later a pair of 32S-3s, and as a 99% CW operator, I can assure you that Answer (2) below is absolutely the right answer. Even if the 32S-1 is "extensively modified" and the balanced modulator circuitry is "perfectly" aligned, when conditions are good and signals are big, people CAN and WILL hear your spurious notes. Been there, done that.
